How does a sustainability-linked bond coupon step-up work if a target is missed?

If the issuer misses its sustainability performance target on the observation date, the bond's coupon rises by a fixed margin, often quoted in basis points, from the next coupon period, usually until maturity. The money raised can be used for any purpose; the penalty is the only link to the target.

The parts of the mechanism

When the higher coupon starts and stops

The bond documents fix this, so read the term sheet. A common pattern is: the KPI is measured for a financial year, the verified result is published some months later, and the step-up applies from the first coupon period after that publication date to maturity. The step-up does not normally reverse if the issuer later catches up, unless the documents say so.

Some structures use a one-off premium payment at maturity or a higher redemption price instead of a coupon change. The principle is the same: missing the target costs the issuer money.

What SEBI requires for Indian issues

SEBI's circular of 5 June 2025 set a framework for ESG debt securities other than green debt securities, covering social, sustainability and sustainability-linked bonds listed or proposed to be listed under the NCS Regulations. It sets initial and continuing disclosures, expects labels to follow a recognised standard such as the ICMA principles, and requires an independent third-party reviewer whose scope of review is stated in the offer document. Read the circular for the exact KPI and target disclosures your issue needs.

Checks before you sign up to a target

  1. Can you measure the KPI every year from records an outside reviewer will accept, such as fuel invoices and electricity bills?
  2. Is the baseline fixed, with a rule for recalculating it after an acquisition or a methodology change?
  3. Is the target ambitious beyond business as usual? A soft target draws criticism and may fail the reviewer's assessment.
  4. Have you modelled the cost of missing it over the remaining life of the bond?
  5. What happens if data is late: most documents treat a missing verified report as a missed target.

Illustrative example: a 25 basis point step-up

The 25 basis point size is an assumption for illustration; the actual step-up is set in each bond's documents.

What Senseible does here

Senseible keeps an invoice-backed record of Scope 1 and 2 emissions, with the factor and source document on each line, that an issuer can use to track an emissions KPI through the year and hand to its reviewer.
